VIX index: why Wall Street's fear gauge stayed calm as stocks slid

VIX index explained: Wall Street's fear gauge rose just 2.2 points to 19.4 on Friday while the S&P 500 lost nearly 2%, and options analysts call the calm odd.

What happened

On October 30 the S&P 500 fell nearly 2% and U.S. stocks ended their worst week since June. The VIX, the fear index, rose only 2.2 points and closed at 19.4. For a drop that size, that is small.

Why it matters to you

The VIX is built from S&P 500 option prices and shows how much swing the market expects over the next 30 days. A quiet VIX does not mean no risk. One explanation: managers are selling stocks instead of buying protection.

What to check and watch

What the VIX is. It is a Cboe index of how much the market expects the S&P 500 to swing over the next 30 days. Cboe calculates it from S&P 500 option prices. An option is a contract that gives the right to buy or sell an asset at a set price. The more that protection costs, the higher the VIX. That is why people call it the fear index. Cboe stresses that it is forward looking, unlike realized volatility, which measures past prices.

What happened. Per CNBC, stocks ended their worst week since June. On Friday, October 30, the VIX briefly hit its highest level since April, then faded and closed at 19.4. The S&P 500 finished the day down nearly 2%.

Why it looks odd. Brent Kochuba of SpotGamma called the 2.2-point rise "relatively muted." His study of 126 selloffs since 2018 suggests the VIX should have jumped closer to 2.6 points. The gap is small, but by that measure the reaction was weaker than usual.

What options show. Nomura managing director Charlie McElligott wrote that out-of-the-money S&P 500 puts "just aren't being chased-into at this moment." A put gives protection against a fall, and out-of-the-money means the strike is far from the current price. In the Nasdaq 100, per Nasdaq's Kevin Davitt, puts 20% to 50% below the market were priced higher on a volatility basis after the October 16 selloff. Protection was bought selectively.

One explanation. Managers may be selling stocks rather than insuring them. Morgan Stanley prime brokerage data show global gross equity exposure of long-short active managers down 8% from its recent peak, the biggest drawdown in at least ten years. Zed Francis, CIO of Convexitas, sees that as the main reason implied volatility stayed quiet: if you are closer to cash, there is no need to hedge.

How to read it. A low VIX does not promise a calm market. It speaks to the size of expected swings, not the direction. If some money has already left stocks, the VIX may react less than usual. That is our view, not a forecast.

Implications

  • Our readingA low VIX does not guarantee calm and says nothing about price direction. This is our view.
